Optical out would be the worst solution but if the only one then going on the "use what you have and make the best of it" theory then yes,you need a DAC with a toslink input.
The DAC referenced is an unknown to me.Never heard of it and never actually heard a product using the Wolfson DAC chips so can't comment either way.The chips sepc well but are still a bit of a dark horse in the mid to high end of audio so could be great, could be crap.Don't know.
Best bet is to buy and try and decide for yourself if the product is what you are looking for,The cost being low enough that if you don't like it you are not beat up to bad in the wallet

Take a look at the DAC-AH from eshop.diyclub.biz/index.php?language=en/default.php it is a NOS-DAC in about your pricerange. To get a completed DAC in casing, ready to plug in, look at the completed, assembled and tested is just the PCB with parts mounted.

mark: Should that dac be portable - or could it be stationary just as well? For the latter, if you could extend your budget by some 30 quid, the Berhringer SRC2496 is quite a nice option - which, btw, also serves as adc, has a headphone out and in addition comes in handy for removing the SCMS copybit....

I remember David White (of White Noise Audio) saying this had to be the audio bargain of the century, he was VERY impressed with its capabilities indeed. An extremely reasonable £85 too.
